Growth is steady and price pressure soft, a benign regime likely to persist. This week credit spreads widened while long Treasury yields fell, a defensive rotation. Stay long duration, trim high yield and emerging market credit risk.

What changed

The credit leg of the position has changed. The earlier call to stay long duration and "high-quality credit"1 no longer holds across the risk spectrum: investment grade spreads widened 4bp2 on the week, high yield widened 9bp3, and emerging market corporate spreads widened 12bp4. Trim high yield and emerging market credit.

The duration call stands in the United States, where the ten-year fell 13bp5 and the thirty-year fell 20bp6; it does not extend to gilts, where the ten-year rose 4bp7. A sustained rise in long Treasury yields would end it.

Regime

The regime model still reads Goldilocks for the latest month, and it puts a high probability on that state persisting into the next monthly step. The reading is unchanged from the previous run, and the real-time estimates match the revised ones, so nothing in the revision history argues against it. The sign rule applied to the two gaps reads Contraction instead, because the growth gap is barely above its long-run average while the inflation factor sits well below its own. That gap score is a distance from a twenty-year norm, not an inflation rate, and the price data this week give no support for calling current price pressure soft. Equity weakness and the quadrant disagreement narrow the benign call rather than overturn it, and I would hold duration while trimming credit risk.

Regime64 raw gaps growth gap across, inflation gap up. The dot is this month's raw gap pair, and the shaded band is the ±0.5 deadband inside which a gap keeps the sign it had. The growth gap is inside that band, so its sign is not settled: the dot sits where its raw value falls, not where the sign rule puts it. The washed corner is the quadrant REGIME's sign rule chose (Contraction); the HMM label is Goldilocks, marked in the bars. Period 2026-08-01, available 2026-09-01.

Monetary policy

Nothing from the Federal Reserve this week bears on the rate path; the only official communication was about supervision, and it leaves the duration position unchallenged. Vice Chair for Supervision Bowman set out lessons from an independent review of the Silicon Valley Bank failure, arguing that supervisors held information about the bank's vulnerabilities well before it failed but that "long-standing uncertainty about decisionmaking authority and the lack of clear accountability impeded timely decisionmaking"8. She framed the response as prioritisation rather than retrenchment, stating that "Modernization is not about doing less"9 and that "Tailoring or proportionality does not mean weaker supervision"10.

This is a supervisory agenda, not a monetary one, and it should not be read as a signal about the policy rate. A supervisory framework directed at bank interest rate and liquidity exposure is mildly supportive of the decision to carry duration and reduce credit risk, since it concentrates attention on the balance sheets most exposed to a spread widening.

Rates and curve

Stay long duration: the rally this week came through real yields, not through any repricing of inflation. The ten-year fell 13bp5 to 4.96%11 and the thirty-year fell 14bp12 to 5.29%13, while the ten-year real yield fell 10bp14 to 2.64%15. The ten-year breakeven was -0.01pp16 on the week at 2.34%17 and unchanged over four weeks, sitting between its range low of 2.18%18 and high of 2.50%19.

That is a growth and term-premium move, not evidence of softening price pressure. The two-year fell 9bp20 to 4.65%21 with the upper target band held at 4.00%22, and the two-to-ten spread narrowed 4bp23 to 0.31%24, close to its range low of 0.20%25. The flattening argues for owning duration without leaning on a benign inflation story to justify it.

Credit

Trim high yield here. High yield spreads widened 9bp3 on the week to 3.40%26, and are up 47bp27 over four weeks, leaving them close to the fifty-two week high of 3.46%28 and far above the low of 2.60%29. Investment grade moved much less: the index spread widened 4bp2 to 0.89%30, with a four-week widening of 8bp31 that keeps it inside its fifty-two week range of 0.73%32 to 0.94%33. Duration carried the return: the corporate total return index gained 0.6%34 on the week to 3,552.4235. The split between widening high yield spreads and positive investment grade returns is the clearest argument for holding duration while cutting lower-quality credit.

Equities

Equity breadth argues for keeping the defensive tilt rather than extending it. The S&P rose 1.3%36 on the week to 7,757.1737, but is only 13.7638 points higher over four weeks and sits below its fifty-two week high of 7,818.9339. The Nasdaq fell 0.7%40 on the week and 1,113.3841 points over four weeks. The growth-heavy index losing ground while the broad index gains narrows the benign reading rather than breaking it, and the duration position carries the portfolio.

FX and commodities

Currency and energy moves do not argue for a change in positioning. The broad dollar index was at 121.4042, up 1.0743 points over four weeks, with the advanced-foreign-economies measure at 114.6744. Brent fell 4.1145 dollars per barrel on the week to 115.2246, while WTI was little changed at 107.8947 but up 22.6648 dollars per barrel over four weeks. Crude at these levels is a live upside risk to headline inflation and warrants watching before adding duration further.

Macro data

Growth and the labour market support staying long duration. The Atlanta Fed's nowcast of real GDP stands at 3.50%49, the high of the past year, against a low of 1.24%50. Payrolls rose 2951 thousand on the month to 159,04452 thousand, and unemployment was 4.20%53, inside its range of 4.10%54 to 4.50%55. Core PCE rose 3.0%56 on the year and 0.2%57 on the month, while headline consumer prices rose 3.7%58. The inflation side is the weaker leg of the case, and it argues for trimming credit risk rather than adding it. Sentiment at 48.1059 sits near the bottom of its range.

United Kingdom

The long-duration call travels to gilts: the twenty-year rose just 1bp60 on the week and is -0.0461 percentage points over four weeks, so the week's move was in the front end. Five-year yields rose 5bp62 and ten-year 4bp7, with Bank Rate held at 3.75%63. Growth of +0.4%64 on the quarter and unemployment at 4.90%65 fit the benign regime. We hold UK long duration alongside Treasuries.

Euro area

Euro area credit risk should be trimmed alongside dollar high yield. Euro high yield spreads widened 23bp66 on the week to 3.54%67, the fifty-two week high, and are 75bp68 wider over four weeks. Duration worked: the ten-year yield fell 6bp69 to 3.38%70. Inflation is not soft here — consumer prices rose +3.8%71 on the year, with growth of +0.6%72 on the quarter. The policy rate will stay on hold.

Japan

Japanese duration backs the long-duration stance: the ten-year fell 4bp73 on the week to 2.91%74 and the thirty-year fell 9bp75 to 3.95%76, with the two-year unchanged. Growth and labour data stay consistent with the benign reading, output up 0.4%77 on the quarter and unemployment at 2.50%78. Equities cut against it: the Nikkei lost 4.0%79 on the week. That is a repricing of equity risk premia, not of growth, so it narrows rather than overturns the benign call.

Emerging markets

Cut emerging market credit risk further. Sovereign spreads widened 12bp4 on the week to 1.7388%, and 33bp89 over four weeks; high yield corporates widened 20bp90 to 3.6591%, a four-week move of 72bp92. Implied volatility rose 0.7693 points. Currencies are not confirming the stress: the dollar index against emerging market currencies gained 1.4394 points over four weeks, with the won at its one-year low of 1,334.0395. The spread move is the better signal for positioning here.

Fiscal and trade policy

Trade policy is still adding to goods costs at the margin, and this week's action narrows rather than broadens the burden. The President modified the scope of products of Canada subject to the duties imposed under the earlier proclamation, removing some lines and adding others, with the change effective for goods entered for consumption "on or after 12:01 a.m. eastern time on October 30, 2026"96. The stated purpose was to "offset the burden or disadvantage on U.S. commerce"97. Tariff policy of this kind is a reason to hold duration rather than credit risk, since it raises costs without supporting growth.
